Iceland is just south of the Arctic Circle but is in the path of both the North Atlantic Current and the Irminger Current. When Ocean Currents are warm there is increased evaporation which leads to the warm water affecting the temperature of the air. In the case of Iceland this effect makes it much less cold than would be expected. The currents can also be a cause of increased rainfall which is present in Iceland.
